Valuation of oil and gas stocks hinges importantly upon reported oil and natural gas reserve quantities and related estimates of future net cash flows.  Proved oil and natural gas reserves are the estimated quantities of crude oil, natural gas, and natural gas liquids which geological and engineering data demonstrate with reasonable certainty to be recoverable in future periods from known reservoirs under existing economic and operating conditions.  Such reserve quantities and future cash flows are generally prepared in accordance with guidelines established by the SEC and FASB.  The accuracy of reserve estimates is a function of the quality and quantity of available data, the interpretation of such data, the accuracy of various mandated economic assumptions, and the judgments of the persons preparing the estimates.

 

One method of comparing the valuations of oil and gas stocks is to rank them in accordance with the ratio of their enterprise value (market capitalization, plus excess working capital, less debt) to their estimate of future net cash flows (Present Value, discounted at 10%, or "PV-10").
